Are Stocks Ignoring the Economy?

OCT 2026

U.S. stocks entered October on firm footing, but confidence weakened as investors confronted renewed inflation pressures and growing questions about the sustainability of the AI boom. Semiconductor and AI infrastructure shares came under pressure amid concerns over elevated valuations, Chinese competition, and the cost of financing massive AI investments. The selloff intensified following September’s hotter-than-expected inflation report, pushing major indexes sharply lower on October 14. Still, gains in health care and other less tech-dependent sectors helped stocks recover the next day. The S&P 500 remained near its record high, suggesting investors were becoming more selective rather than abandoning equities altogether.

The bond market reflected a similar tension between slowing employment growth and persistent inflation. September’s jobs report showed employers added just 29,000 positions, while unemployment edged up to 4.2%, raising concerns about the labor market’s durability1. Business activity remained more encouraging, with manufacturing and services surveys showing continued expansion, though both pointed to intensifying price pressures. Minutes from the Federal Reserve’s September meeting showed most policymakers expected another rate hike before year-end, underscoring its focus on inflation. Treasury yields initially rose on stronger inflation readings but reversed as investors sought safety amid the technology selloff. The 10-year Treasury yield fell to approximately 5.06% on October 15, as growth and valuation concerns temporarily outweighed inflation worries.

Economic data reinforced the challenges facing consumers and policymakers. The Consumer Price Index (CPI) rose 0.6% in September and 3.7% year over year, with gas prices accounting for more than half of the monthly increase2. The Producer Price Index (PPI) climbed an even sharper 1.3% for the month as higher energy and transportation costs rippled through the economy3. Retail sales rose 0.8% in September, but excluding gas stations, sales rose just 0.2%, suggesting fuel prices accounted for much of the gain rather than broader spending4. Consumer sentiment also deteriorated as households expressed frustration with high prices and borrowing costs. Together, the reports showed an expanding economy facing increasing pressure from inflation, slower hiring, and a more constrained consumer.

The Bottom Line

The first half of October exposed a growing disconnect between resilient financial markets and an increasingly complicated economic backdrop. Corporate earnings and continued AI investment have supported equities, but persistent inflation, softer hiring, and elevated borrowing costs leave investors with less room for disappointment. With another Fed decision approaching, the durability of consumer spending and corporate profits will increasingly determine whether markets can maintain their upward momentum.
